    When editing a message and clicking on the "Insert/edit image" icon, a window pops up asking for the image URL.

    The image (i.e., .jpg, .png) I want to insert is not on a website but is stored locally on my hard drive.  Can I insert an image that is stored on my hard drive or do I first have to post the image on a website?

    I use FireFox 3.0.5.  I also tried IE7 with no success.

    You need hosting.  Try a google search for 'free hosting', you'll get a decent amount of hits.  You can also try http://www.x10hosting.com  That's who I use currently and it's free. 

    Any files that you wish to share, you simply upload to your hosting using an FTP Program (like FileZilla).  Once you upload it to your host, then you have a URL to put into the box.
